You seem to be on the right track.
There are 2 position on the brake pedal, check the other position the one
closer to the MC.
Did you check or rebuild the MC?
I had an internal spring problem once and the piston would not return to
full stroke.
You can probably check that by disconnecting from the pedal and pushing on
the rod by hand to see if the piston is returning all the way every time.
Dales rear disc conversion are the Mustang style rear calipers?
I believe the hand brake needs to be cycled several times with this style
caliper to take up the initial slack and then any time the pedal goes soft.

after i installed the Dale A rear disc conversion, i experienced a strange
situation which at first i thought was just that i needed to bleed more air
out. i ignored it since i was installing new front brakes. now i've fitted
the front brakes and bled the whole system again but the issue is still
present.
the problem is that when you first press the brake pedal, it sinks to the
floor but if you let it up and press it again right away, the pressure is
there and the brakes work fine. if you leave it a short while and press the
pedal again, the same thing happens. note that the car is not moving so its
not related to knock back where the pistons are pushed back in.
topping the list of possible causes in my mind is that the master cylinder
is not pushing enough fluid in one stroke to fill the caliper pistons.
would that make sense? if so, instead of going to a 1" MC, i'm wondering if
just a longer stroke MC would be sufficient. i may able to fiddle with the
pedal ratio a little depending on where the MC pushrod is mounted.
